Can this even happen? just heard Harbaugh say the reason for declining the penalty is cause they could on side kick..

Yes. its the same a kickoff, just has to go 10 yards. I've seen it done a couple of times, dont remember if they were successful.

Better answer, though, is that there's less risk of injury on taking the kneel-down.

Drop kick it or you can line drive squib punt itand have it bounce around and after 10 yards it is live. No tee is allowed like you said.
